You can always count on the International Hostels
Well, I have to admit, the hostel is not in the city center, but: the bus 23 takes you directly to Plaza Mayor. At night you might take the bus N12, thus you can experience the nightlife of Madrid without any problems. That is what really counts.
I slept in a mixed dorm with air condition (that i didn't like) and I was really impressed by the exellent breakfast they served. And everything for only 7,80 €uro.
The barrio San Fermín is supposed to be secure by night, nevertheless you might be scared (as I was) walking alone from the bus stop to the hostel.
