The Palace Hotel, a Westin Hotel, is the hotel you want to stay at if you can afford it. My sister works for Westin so I was able to stay at the employee rate of $69USD...but nornally it's about $200-$300 USD a night! Only that deal allowed us to stay at such a fancy establishment. I have high expectations at this price range and the hotel was what you would expect for its 5 star rating. Elegant decor, the Westin Heavenly Bed and Bath, and outstanding service.
The location was fantastic and made our visit to Madrid easier. There are local grocery stores nearby, where we bought bottled water, snacks and lunch items at really affordable prices. The Puerto del Sol, Plaza Mayor, Museo del Prado were withing 5 minutes walking. The AVE (Alto Velocidad Espana) High Speed Train station is also nearby.
Unique Quality: The facilites were well kept and the room was in pristine condition. The Oversized double vanity bathroom, Heavenly bed, 24 hour workout facilities were all great features. The front office was bilingual and offered many good suggestions. There's even a travel agency in the hotel (which we used to book the AVE high speed train to Sevilla).
Here's a tip.
Use the bank "Caja Madrid" across the street to exchange currency. The hotel suggested it as being a better deal then going with their exchange rate.
Directions: Right by the Museo del Prado. Find the Neptune fountain and you're right there!
Wow, this is the most grand hotel I have ever stayed in. The picture I have here doesn't do it justice. We managed to stay here using the Starwood "Cash & Points" Program. I paid some points and 110 Euros per night.
Unique Quality: Very nice lobby with a grand staircase.
This hotel was also a good location. We walked to many places and took the subway a few times too. The only time we used a cab was to get to the airport.

Thanks for your advice guys. Did check the site you've proposed and it looked good. What I would appreciate the most is for you to tell me where would you go, or which one would you pick and what coffee shop or tea house would you recommend me as #1 choice (to sit downa and enjying after visiting museums or some other sightseeing).

You may want to consider the the Westin Palace Hotel which is right across the street from both the Prado and the Thyssen Borenmisma. Very nice hotel, and how much more could a coffee cost?
Delic café in Plaza de la Paja (La Latina area), then you can eat something/tapas in any of the multiples restaurants in La Latina. If you want to sit down try NIna in Manuela Malasaña,10(metro Bilbao)
i recommend the cafes by the lake. i especially like "los recios" where the food is nice. you get off in the "lago" subway stop. very nice and relaxing.
also, for indian food i recommend "moha raj" in calle buena vista 42, near metro "lavapies". fantastic indian food, cheap.
